Do we normalize both axis, or just one? It makes more sense to me to normalize both, is this correct intuition?

Yes, every axis should be normalized! (separately)
Beware for this problem seems to have some issues still - i.e. probably you'll need to resubmit once or twice it to get it passed... :(
